Yahoo - Don't Get Caught Buying Sucker Stocks

A few years ago we interviewed Bill Dutton of Skyline Special Equities SKSEX, a savvy value manager, and he had this to say about avoiding the value trap: ``People who have value instincts gravitate to stocks that look cheap, and so we really try to force ourselves to be enthusiastic about the business. One of the things I've learned is that stocks can really go to any price.''

That's what I learned with Pacific Dunlop. To avoid buying into lousy businesses, make sure the company can earn a high return on equity in most years. The defining characteristic of great businesses is that they earn high profits on the equity invested in them.A company that can't earn a high return on equity (net income divided by shareholders' equity) is a lousy business and deserves to be cheap.
